Hi
The users are stored in a folder called Deleted Users in the Users folder. I really don't know why the system backs them up. Anywho. It's unfortunate that smd3's tip didn't work for you as it did for me.
1) Have you tried repairing permissions? Than re-attempting to delete the user (/Applications/Utilties-->Disk Utility-->First Aid)
2) When you click delete, does the progress bar seem to go on and on forever as if it weren't doing anything?
At the moment I'm stumped. If I think or discover anything I'll post it right away. Maybe smd3 would be kind enough to shed some light on your problem.

MacCheetah,
Tried your first suggestion... there was some permission repair, a lot actually. Went and tried to delete. Same thing - the users do not delete.
When I actually delete, the progress bar doesn't hang or anything. It goes through as though it's deleting, it's just that the account never disappears! I read about the deleted users getting a *.dmg in the Deleted Users folder, and yes, one appears there after I've "deleted" the account. However, under System Preferences, it still shows up and when I log back on it's still an option (like I said before, I can even log in under that account!).
Sigh... Thanks for your help though, if you think of anything please let me know. And if I figure it out, I'll post it up.

Cheers,
Ed

Just an update. I got fed up and reload the OS X (I was running it on the G4 which I was using for OS 9 anyway). Anyway the problem went away.
Still don't know what caused it.
cheers,
Ed
