Since the reviews compare the iPod Touch unfavorably to the iPhone, is it possible to use the iPhone but not activate the phone features? IOW, as a wifi and iPod device only?

I took out my iPhone's SIM (i.e. the AT&T-activated SIM that includes their voice and data plan) and inserted a non-iPhone AT&T SIM into my iPhone, and the iPod features and wi-fi worked just fine (although with no calling functionality, as expected). Not saying it's practical to do, but it IS possible.
I won't even go into the topic of unlocking, as I'm not certain, but dare say someone could jailbreak their iPhone and still have wi-fi and iPod functionality, without needing to use AT&T's iPhone data plan...

I think you'll find that only worked because you had already activated the phone with your AT&T SIM. However, as you say jailbreak is always an option.
It's worth saying that in my opinion an iPhone is a much better iPod than an iTouch for one good reason - the speakerphone. I often use my iPhone sitting on my desk listening to a podcast like a little transistor radio of olden times. I can't believe Apple left that off.
