You're confusing update with upgrade...
Update: Fixing, tweaking, ... already provided features
Upgrade: Adding new functionality, ... ( features )
Updates: Typically free
Upgrades: Typically are not free
The 1.1.3 software was an update ( for free ). The January 2008 Software package was an upgrade. Could Apple have made it free? Sure. However, as far as following those definitions or similar definitions, Apple has done little to nothing incorrectly.
Space arguments. If your iPod is that tight, than maybe you shouldn't have chosen that size. If a large enough size wasn't available, than you should have waited. If the ability to fit one extra album is the biggest complaint you have, you sure have life easy. :)

Home Page editing, Web Clips, and Lyrics are updates to already existing features on the iPod Touch. Those updates are not included in the free 1.1.3 download but must be unlocked along with the Apps Pack by paying Apple $20.

All of those are new to the touch -- they weren't included from 1.0 and on. They are original features for the iPhone but new for the touch. Some previous iPods have lyrics but the iPod touch didn't until it was offered as an upgrade ( new feature ). Apple didn't update WebClips with bug fixes for the touch since the touch never had WebClips before the January 2008 Software Upgrade, for example. Just because another product has a feature doesn't mean that it is an update to a different product. One more example would be if Apple added iChat or iChat AV to the iPod touch. Just because Mac OS X has had iChat / iChat AV for some time, doesn't mean they are updating it on the iPod touch, they are adding it as a new feature ( upgrade ).

Let's take a look at your definitions for "update" and "upgrade" and then apply them to each of the three non-application elements of the App Pack in question.
Home Page Editing feature:
? All versions of the iPod Touch come with a Home Page.
? Home Page Editing allows you to tweak the already provided Home Page.
CONCLUSION: Home Page Editing is a software update.
Web Clips feature:
? All versions of the iPod Touch come with the Safari browser.
? Web Clips allows you to put bookmarks from the Safari browser directly on the Home Page.
CONCLUSION: Web Clips is a software update.
Lyrics feature:
? All versions of the iPod Touch come with MP3 player abilities.
? Lyrics tweaks the already existing MP3 player by allowing you to add/view lyrics in it.
CONCLUSION: Lyrics is a software update.

Most people who are upset are primarily upset about Apple charging for system updates (home page editing, web clips, lyrics), not about the price of the Apps.
I'd definitely rather have free applications, but I can understand the decision to charge for them. What I don't understand and what really worries me about the future of the iPod Touch is Apple's decision to start charging users for system updates, something they've never done before.
